iPhone's camera is actually pretty nice for what it is. It has a tiny 2MP sensor and a NON-FOCUSING lense. If the sensor was able to capture MORE megapixels, the pictures would actually look worse than they do now. It can take decently sharp images within its range although the fixed lens cannot focus, it actually is a F/2.8, which is very respectable for its size.
You gotta remember that the number of MPs actually does not matter. Higher number of pixels does not mean better pictures. If you were to jam 5MPs on the sensor that sits inside the iPhone, the pictures would turn out crappy, because the size of those sensors would dramatically decrease while their number were increased by 250% on the same size sensor. That, along with the F/2.8 tiny lens would result in horrible underexposed pictures. Oh yeah, don't forget that the camera does not have a flash.All bad here. So if Apple were to try to shove a bigger sensor into the iPhone, its size WOULD have to increase and that would mean less room for other components and possibly a fatter case.
